Libra: What Is It and How Does It Work?

Facebook's new currency may have zero impact on macroeconomic variables such as growth, inflation or employment. The danger, however, is if Libra does turn out to be successful. Small toy figures are seen on representations of virtual currency in front of the Libra logo in this illustration picture. The digital behemoth, Facebook, is looking to expand its footprint in the world economy through the introduction of its cryptocurrency, Libra. In order to distinguish itself from other cryptocurrencies, the white paper on Libra asserts that the originators of the currency will attempt to maintain a stable value relative to domestic currencies, preventing wild speculative swings in value that characterised other cryptocurrencies such as Bitcoin. In order to access Libra, a user would have to pay an equivalent amount of domestic currency. Two points emerge from this: one, every issue of Libra would be backed fully by a holding of financial assets, purportedly assigning each Libra unit with a certain inherent — and stable — value.

Thus, Libra faces some of the same challenges as other major fiat currencies: at what cost (spread) will exchanges transact domestic.

Government-backed currencies rule the world. But they could soon face legitimate challengers in the form of private digital currencies, particularly if Facebook or some other big company launches one. How will that affect the financial system? Bullard, one of 12 regional presidents who run central bank branches across the country, spoke about the topic last week at an academic conference for central bankers in New York. The exchange rates between different notes fluctuated, often for reasons that were difficult to pin down. New entrants to the global currency competition will face this problem too. Facebook has said that Libra will keep a stable value because it will be backed by a reserve containing mainly cash deposits of US dollars, British pounds, euros, and Japanese yen. The approach takes cues from other so-called stablecoins , an emerging class of digital currencies. As for Libra, Katharina Pistor , director of the Center on Global Legal Transformation at Columbia Law School, says it may struggle to maintain its peg, particularly if a financial crisis occurs. With that in mind, she says it is unlikely to challenge stable national currencies.
